Same ROE, completely different business — here's how to tell them apart

Two businesses can show the exact same ROE on your screen, but their engines of growth could be worlds apart. Let's look under the hood.

The story

Two investors bought the same ROE. One of them got a compounder.

Two friends compared notes over chai last month. Both had bought stocks with identical ROE figures on their screener. One held a company that had compounded quietly for a decade. The other held a business that would halve in the next credit cycle. The number on the screen was exactly the same. The businesses underneath could not have been more different.

ROE measures how much profit a business earns for every rupee its owners have put in. If a company has ₹100 Cr of shareholders' equity and earns ₹20 Cr in net profit, its ROE is 20%. That is ₹20 earned on every ₹100 the owners put into the business. For a long-term investor, that number is one of the most important things you can know.

The problem is that three completely different businesses can arrive at the same ROE. One earns fat margins on every sale. One turns its assets over very quickly. One borrows heavily and amplifies its returns with debt. Same headline number — three entirely different risk profiles.

In 1920, F. Donaldson Brown at DuPont Corporation worked out how to split ROE apart. His formula breaks ROE into three levers multiplied together: net margin, asset turnover, and financial leverage. Written out: ROE = (Net Profit ÷ Revenue) × (Revenue ÷ Total Assets) × (Total Assets ÷ Equity). The revenue terms cancel, leaving Net Profit ÷ Equity. But keeping the three pieces separate is what reveals where the ROE actually comes from — and whether it will survive when conditions change.

Net margin is the profit kept from each rupee of sales — how efficiently the company converts revenue into earnings. Asset turnover is how many rupees of sales the company generates from each rupee of assets it owns — how hard those assets are working. Financial leverage is how many rupees of total assets the company controls for each rupee of equity — the amplifier. An IT firm earns high margins with minimal physical assets. A grocery retailer earns thin margins but spins its shelves very fast. A bank borrows to lend at scale. All three can show you a similar ROE. DuPont tells you which path each one took.

Analogy

The café and the tapri: same money, different path

A Bandra café earns fat margins on every cup — premium pricing, loyal regulars, a comfortable corner table. A roadside tapri earns very thin margins. But the tapri serves far more customers and turns its cash over many times a day. Both work hard. Both stay open long hours. At the end of the month, both owners might take home a similar amount. The café got there through margin. The tapri got there through speed — asset turnover. ROE is that monthly take-home. DuPont tells you which of the three paths each business used to earn it.

Why this matters

When you see ROE on a screener, ask one question first: where is this coming from? A business earning strong ROE through margins is a different animal from one reaching the same figure through 10× leverage. The first survives downturns. The second is exposed to them. You cannot compare a bank's ROE to a software company's ROE — they are built on different structures. Buffett's rule — sustained high ROE over many years — works because time filters out the leverage-driven imposters. Moat-driven ROE keeps compounding quietly. You are trying to find that kind.

At 3x leverage on a business earning 10% net margins, ROE is 30%%. For every ₹1 of equity, the company controls 3x of assets — with 2 rupees of borrowed money underneath. Now imagine a tough year cuts those margins in half: the same lever pulls ROE down to 15%%, a 15-point fall. A quality business earning 30% margins on its own equity sits at 30% in both worlds. Same ROE number on the surface — completely different character underneath. This illustrative example assumes 10% net margin and 1× asset turnover; real businesses vary.

Where people go wrong

  1. Treating high ROE as proof of a quality businessHigh ROE may be entirely debt-driven. Until you split it with DuPont, the headline tells you nothing about the quality underneath.
  2. Comparing ROE across sectorsIndian banks structurally carry equity multipliers of 8–12×. Comparing a bank's ROE to an IT company's ROE is comparing leverage to moat — they measure different things.
  3. Anchoring on a single exceptional year's ROEOne year of high ROE can come from a commodity price spike, an asset sale, or a one-time tax benefit. Look for consistency across many years — not one good quarter.
  4. Missing that share buybacks inflate ROE mechanicallyBuybacks shrink shareholders' equity. The same profit divided by a smaller equity base produces a higher ROE — with no actual improvement in the underlying business.
If you only remember three things
  1. ROE splits into three levers — margin, turnover, leverage. The same number can hide three completely different businesses.

  2. Asian Paints: ROE above 30% for a decade, negligible debt — that is what moat-driven ROE looks like.

  3. Leverage amplifies returns in good years and destroys equity in bad ones. The multiplier works in both directions.

Investors see a high ROE and feel the same admiration whether it came from a genuine moat or from heavy borrowing. That difference only becomes visible when the cycle turns. By then, the price you would accept is no longer on offer.
